Well perhaps the fault is in the question - as I do not agree that 'design
is design'. A sketch of what a UI might look like in a finished development
is quite different to a detailed UI design. The software development cycle
(which technically is a part of the development phase of the SDLC) contains
a design stage that is related specifically to the design of the UI's for
the software in question. The design phase of the SDLC is a much more
global information system wide design. I don't believe that after analyzing
an information system, the next step should be UI design - I think that this
comes much later.
Perhaps the question should have been more specific in terms of these
things. My 2c anyway - I feel that either answer would be easily justified
in an exam situation and if students were able to do so in the manner that
we have done, they would have more than demonstrated an in-depth knowledge
of the course. (Sometimes I find the 'mistakes' or debatable questions to
be the most stimulating for class discussion! Let students take a side and
debate their point of view.)

Design is Design!
We were told at Uni some 5 years ago now that a design should be detailed
enough that if you were to have an accident someone else could use your
design and build whatever needs to be built.
In house terms a detailed plan is still a plan of what is to be.

Actually on second thoughts I can see why Development is the suggested
answer. It is during the development phase that the software development
itself takes place - and the Design phase is really about selecting
hardware, software and determining features of the system rather than
getting stuck into details such as UI's. The design phase might determine
that a software package needs to be created and have certain requirements -
and some designs might be created which represent what the UI should ideally
look like. But it is a lot like a concept sketch of a new house versus a
detailed plan of what each of the rooms will look like.
I change my vote!
